The following modification would allow a slight but important additional bit of control:

Split stage1 into two parts:  cleanup (the first 80 lines) and squash (the last 10 lines).

That would allow adding various customization files (e.g., .bashrc) into the cleaned up image
before compression without having to edit your scripts.   The sequence would then be:

stage1           # cleanup
customizations   # optional
stage1.5         # squash
stage2           # create iso file
